5.1 The Rationale for Financial Regulation
Financial services are heavily regulated for several reasons: Information asymmetry—financial services cannot be tested at purchase; systemic risk—the financial system is closely inter-linked; and moral hazard—firms may take excessive risk if they believe they will be bailed out . The objectives of regulation are: protection of investors and depositors, systemic stability, consumer protection, and market efficiency . Regulatory frameworks in the US and Europe share common objectives but differ in structure and approach .

The US uses a fragmented structure with multiple federal and state regulators (Federal Reserve, SEC, CFTC, OCC, FDIC, state regulators) . Europe features a layered system combining national authorities with EU-level bodies like the ECB and EBA . The UK has adopted the “Twin Peaks” model with the Prudential Regulation Authority (PRA) and Financial Conduct Authority (FCA) . Students critically evaluate the factors that have led to current market regulatory frameworks and the ethical, governance, and regulatory environment for funds in different jurisdictions .
