1. Taxonomy of Financial Risks
Risk management involves identifying, measuring, and mitigating exposures that threaten institutional solvency or investment performance. Corporate and financial institution risks are classified into three primary operational pillars:
- Market Risk: The risk of financial loss due to adverse movements in market prices. It is further segmented into equity risk, interest rate risk, currency risk, and commodity risk.
- Credit Risk: The risk that a counterparty or borrower will fail to meet its contractually agreed financial obligations (e.g., default on loan payments or bond coupons).
- Operational Risk: The risk of loss resulting from inadequate or failed internal processes, people, systems, or external macroeconomic disruptions (e.g., cyber breaches, fraud, systemic infrastructure failures).
2. Derivatives Matrix: Forward Commitments vs. Contingent Claims
A financial derivative is an instrument whose value is derived from the performance of an underlying asset, index, reference rate, or contract. Derivatives are split into two structural groups:

- Forward Commitments: Contracts that bind both counterparties to execute a transaction at a future date at a price agreed upon today. The payoff profiles are symmetric and linear.
- Contingent Claims: Contracts that grant one party the right, but not the legal obligation, to buy or sell an asset at a set price. This structure generates asymmetric, non-linear payoff curves where the buyer’s downside is strictly capped at the premium paid.
3. Over-the-Counter (OTC) Markets vs. Exchange-Traded Derivatives
- OTC Derivatives: Custom contracts negotiated directly between two private counterparties (e.g., most forward contracts and exotic swaps). They offer flexible terms but carry higher Counterparty Credit Risk, though modern regulations require central clearing for standard OTC structures.
- Exchange-Traded Derivatives: Standardized contracts traded on public exchanges (e.g., futures and standard options). They feature high liquidity, transparent pricing, and virtually zero counterparty risk due to the clearing house guarantee and daily margin rules.
