1. The Trade Lifecycle: Execution, Clearing, and Settlement
Once a trade executes on an exchange, it moves through post-trade infrastructure to ensure delivery and payment:

  • Novation: The process where a Central Counterparty (CCP) steps into a trade, replacing the original contract between the buyer and seller with two separate contracts. The CCP becomes the buyer to every seller and the seller to every buyer, centralizing counterparty risk.
2. Margin Management and Default Risk Mitigation
CCPs manage default risk using a structured margin framework:
  • Initial Margin: The upfront collateral required from trading participants before opening a position, calculated using Value-at-Risk (VaR) models to cover potential price swings under normal market conditions.
  • Variation Margin: Daily cash payments collected from participants with losing positions and transferred to those with winning positions to reflect actual market price shifts.
  • The Default Waterfall: If a participant defaults and their margin collateral is exhausted, the CCP absorbs remaining losses using a structured sequence of reserves: first, the defaulting member’s contribution to the clearing house clearing fund; next, the CCP’s own capital reserves; and finally, mutualized clearing fund contributions from non-defaulting members.
3. Systemic Risk Dynamics
 
Systemic risk is the risk that a failure by a single financial institution or market participant will trigger a cascading chain of defaults across the global financial network. To prevent systemic disruptions, regulators identify large, interconnected entities as Systemically Important Financial Institutions (SIFIs). These institutions face stricter supervisory oversight, higher capital reserve requirements, and mandatory “living wills” detailing how they can be safely wound down during a crisis without taxpayer bailouts.
