1. The Core Philosophy of Auditing and Agency Theory
An audit is an independent examination of financial statements to express an opinion on whether they present fairly, in all material respects, the financial position of an enterprise.
The economic demand for auditing stems directly from Agency Theory and Information Asymmetry. Shareholders (principals) delegate management authority to executives (agents). Because executives compile the financial reports, they face an inherent conflict of interest to present performance in the best possible light. The independent auditor bridges this gap by acting as an objective third party, reducing information risk and enhancing capital market efficiency.
2. Levels of Assurance and Engagements
Assurance engagements are classified based on the level of comfort and structural testing provided:

3. International Standards on Auditing (ISA) vs. US GAAS
  • International Framework: International Standards on Auditing (ISAs) are issued globally by the International Auditing and Assurance Standards Board (IAASB) under the umbrella of IFAC. These form the benchmark for audits across Europe and most global economies.
  • United States Framework: Audits are governed by two bodies:
    • AICPA (ASB): Issues Generally Accepted Auditing Standards (US GAAS) for private entities.
    • PCAOB (Public Company Accounting Oversight Board): Establishes strict auditing standards explicitly for US public companies, mandated by the Sarbanes-Oxley Act (SOX).
