The Adaptation of Financial Analysis
Because public entities do not pursue profit, traditional commercial analysis tools like Return on Equity (ROE), Profit Margins, or Earnings Per Share (EPS) are completely irrelevant. Public sector financial statement analysis focuses instead on evaluating liquidity, fiscal leverage, budgetary performance, and inter-generational equity.
Key Analytical Ratios for Public Risk Assessment
Accountants and credit rating analysts deploy specialized financial ratios optimized for public accounting data:
1. Liquidity and Solvency Metrics
- Current Ratio: Measures immediate operational capacity to survive short-term cash demands.
Current Ratio = Current Assets / Current Liabilities
- Own-Source Revenue Ratio: Measures a government’s financial independence by calculating how much revenue it generates via its own sovereign power (taxes, fees) versus its reliance on external grants or handouts from higher tiers of government.
Own-Source Revenue Ratio = (Total Revenue − Intergovernmental Grants) / Total Revenue
2. Debt Burden and Leverage Metrics
- Debt Service to Revenue Ratio: Measures the structural rigidity of the public budget by calculating how much of the government’s cash inflow is locked away to pay bond interest and principal maturities.
Debt Service Ratio = Annual Debt Service Payments (Principal + Interest) / Total Operating Revenue
- Net Position Trend: Analyzes changes in total unrestricted net position over a multi-year period. A continuously declining net position over three or more consecutive fiscal years acts as an early warning indicator of structural deficits and potential fiscal insolvency.
