While the interest rate channel focuses on the demand for loans, the Bank Lending Channel focuses on the supply of credit. This channel analyzes how central bank policy adjustments change the capacity of commercial banking networks to underwrite new loans.
The Reserve Constraints Channel
When a central bank tightens monetary policy and drains reserves from the banking system, smaller or deposit-dependent banks cannot easily replace those lost funds with retail certificates of deposit or wholesale equity.
Policy Stance | Impact on Commercial Reserves | Commercial Bank Credit Output Effect
----------------+-----------------------------------+---------------------------------------
Accommodative | Expands baseline reserve cash | Lowers funding costs; fuels lending
Tightening | Drains baseline reserve cash | Forces credit rationing; cuts loans

Faced with a reduction in liquid reserves, banks are forced to ration credit, cancel outstanding lines, and contract their loan portfolios. This supply-side tightening slows economic activity by restricting access to capital for small and medium-sized enterprises that rely on bank financing.
