To control raw material costs, companies establish a standard benchmark budget for both the purchase price and physical quantity required. Any deviation between actual performance and these standards must be isolated and evaluated to drive accountability.
 
2. Formula Architecture
  • Direct Material Price Variance (MPV): Measures the financial impact of paying more or less for materials than the standard price benchmark allows. Responsibility: Procurement Manager.

    MPV = (Actual Price − Standard Price) × Actual Quantity Purchased
  • Direct Material Usage Variance (MUV): Measures the physical efficiency of production by comparing the actual quantity used against the standard quantity allowed for the output achieved. Responsibility: Production Supervisor.

    MUV = (Actual Quantity Used − Standard Quantity Allowed) × Standard Price
  • Total Material Variance: MPV + MUV
3. Interconnected Variances
Cost analysts must avoid evaluating variances in isolation. For example, a procurement manager might buy cheap, sub-standard raw materials, generating a highly Favorable Material Price Variance. However, this lower-quality material can cause excessive breaking and tearing on the factory floor, leading to a large Unfavorable Material Usage Variance and net overall losses for the firm.
