The Balance Sheet Channel, also known as the Broad Credit Channel, analyzes how monetary policy shifts affect the financial health, net worth, and collateral valuations of borrowers.
The Net Worth Transmission Framework
[Policy Interest Rate Hikes]
  |- Depresses Stock & Asset Valuations ---> Decreases the net worth of corporate entities
  |- Drives Net Cash Outflows High --------> Increases debt service costs on variable credit

When the central bank raises interest rates, asset valuations and equity prices across the economy tend to fall. This drop decreases the market value of corporate assets, reducing the collateral available to secure commercial loans. At the same time, higher rates increase interest expenses on outstanding variable debt, weakening corporate cash flows and increasing credit risk for lenders.
