7.1.1: What is a DAO? – The Complete Picture

Definition and Core Concepts

A Decentralized Autonomous Organization (DAO) is an organization represented by rules encoded as a computer program that is transparent, controlled by organization members, and not influenced by a central government. DAOs are the blockchain-native way of organizing around a shared mission, purpose, or set of values.

To understand DAOs, we must first understand the problems they solve. Traditional organizations, whether corporations, non-profits, or government entities, rely on hierarchies and centralized decision-making. Power flows from the top down, and decisions are made by a small group of people who may not represent the interests of the broader organization.

Consider a traditional corporation: the CEO and board of directors make strategic decisions, managers make operational decisions, and employees carry out tasks. While this structure can be efficient, it concentrates power in the hands of a few. This concentration creates several problems: decisions may not reflect the interests of all stakeholders, there is limited transparency about how decisions are made, and there is no easy way for stakeholders to participate in governance.

DAOs flip this model completely. Instead of centralized control, DAOs use blockchain technology to enable decentralized decision-making. Rules are encoded in smart contracts, ensuring they are followed automatically. Decisions are made through voting by token holders, giving every member a voice proportional to their stake in the organization.

The Three Core Principles of DAOs:

Decentralization is the first and most fundamental principle. In a DAO, power is distributed among all members rather than concentrated in a few leaders. This decentralization reduces the risk of corruption, censorship, and single points of failure. The DAO cannot be controlled by any single individual or small group, making it more resilient and democratic.

Autonomy is the second principle. A DAO operates according to rules encoded in smart contracts. These rules are executed automatically without human intervention. This autonomy means that the DAO can function without a central authority, and its operations are transparent and predictable. Once the rules are set, the DAO runs itself according to those rules.

Organization is the third principle. A DAO is not just a loose collection of individuals; it is a structured entity with rules, processes, and goals. DAOs have governance mechanisms for making decisions, treasury management for handling funds, and often have a clear mission or purpose that guides their activities.

The Problem DAOs Solve:

Traditional organizations suffer from several problems that DAOs aim to solve. Principal-agent problems arise when decision-makers (agents) do not have the same incentives as the organization’s owners (principals). In a DAO, all members have aligned incentives because they all hold tokens that represent their stake in the organization’s success.

Transparency issues plague traditional organizations, where decision-making processes are often opaque. DAOs operate with complete transparency because all transactions, votes, and proposals are recorded on the blockchain. Anyone can verify what decisions were made and how they were implemented.

Censorship resistance is another key advantage. Traditional organizations can be pressured by governments or other powerful entities. DAOs, being decentralized, are resistant to censorship and can operate across borders without interference.

The Technical Architecture of a DAO:

The technical foundation of a DAO consists of several key components working together. The smart contract is the core of the DAO, encoding the rules of the organization. This contract manages membership, voting, treasury, and any other core functions. The governance token is the token used for voting. Holding these tokens gives members the right to participate in governance decisions. The treasury is the DAO’s funds, held in a smart contract and controlled by the collective decisions of the members. The governance portal is the interface through which members submit proposals and vote.

The smart contract typically includes functions for: creating and voting on proposals, executing proposals that pass, managing membership (who can join and how), and managing the treasury (depositing and withdrawing funds). The contract ensures that all actions are taken according to the agreed-upon rules.

7.1.2: The History and Evolution of DAOs

The Early Days – The DAO (2016)

The concept of DAOs has been around since the early days of Ethereum, but it was the famous “The DAO” project in 2016 that brought DAOs into the mainstream. The DAO was a venture capital fund built on Ethereum that raised over $150 million worth of ETH, making it the largest crowdfunding campaign in history at the time.

The DAO was designed to function as a decentralized investment fund where token holders would vote on which projects to fund. The premise was that a community of investors could collectively make better investment decisions than any single individual or small group.

However, the project was compromised by a vulnerability in its code. An attacker exploited a reentrancy bug to drain approximately $60 million worth of ETH from The DAO’s treasury. The attack prompted a controversial hard fork of Ethereum to recover the stolen funds, creating Ethereum and Ethereum Classic as separate chains.

Despite its failure, The DAO established the core concepts and mechanisms that would define future DAOs. It demonstrated both the potential and the risks of decentralized governance, and its lessons continue to shape DAO development today.

The Evolution of DAOs:

Following the failure of The DAO, development of DAOs continued with a focus on security and robustness. The first generation of DAOs after The DAO focused on simpler use cases like decentralized investment funds and grants programs. These early DAOs were often simple in design, with basic token-weighted voting and manual execution of proposals.

The second generation of DAOs introduced more sophisticated governance mechanisms. Projects like MakerDAO and Compound pioneered new approaches to decentralized governance, including delegated voting, quadratic voting, and more complex proposal systems. These DAOs also introduced the concept of protocol governance, where token holders vote on changes to DeFi protocols.

The third generation of DAOs is characterized by a explosion of DAO types and use cases. Today, there are DAOs for investment, social organizations, gaming, art collecting, protocol governance, and many other purposes. The tooling for DAOs has also matured significantly, with platforms like Snapshot, Aragon, and DAOstack making it easier to launch and manage DAOs.

7.1.3: Types of DAOs

Protocol DAOs

Protocol DAOs govern decentralized protocols and platforms. These are the most common type of DAO in the DeFi ecosystem. Protocol DAOs typically have governance tokens that give holders the right to vote on protocol changes, parameter adjustments, and treasury management.

MakerDAO is one of the earliest and most successful protocol DAOs. MakerDAO governs the DAI stablecoin system, with MKR token holders voting on risk parameters, collateral types, and other system parameters. The DAO has successfully managed billions of dollars in assets and has weathered multiple market cycles.

Compound Finance is another prominent protocol DAO. COMP token holders govern the Compound lending protocol, voting on interest rate models, collateral factors, and other parameters. The DAO has been active in protocol development and has passed numerous proposals to improve the protocol.

Uniswap is governed by UNI token holders through a DAO. The Uniswap DAO has made significant decisions including the deployment of Uniswap on multiple chains, fee structure changes, and grant programs for ecosystem development.

Investment DAOs

Investment DAOs pool capital from members to invest in projects, startups, or other assets. Members vote on investment decisions, and returns are distributed proportionally to members.

The LAO is one of the most prominent investment DAOs, focused on investing in early-stage blockchain projects. It has invested in dozens of projects and has successfully returned capital to its members.

BitDAO is a large investment DAO with billions of dollars in assets under management. It focuses on supporting the broader Ethereum ecosystem and has made significant investments in DeFi projects.

Flamingo DAO focuses on NFT art investing. Members pool funds to purchase high-value NFT artworks, which are held in the DAO’s treasury and can be displayed in virtual galleries.

Social DAOs

Social DAOs bring together communities around shared interests, values, or activities. These DAOs often focus on community building, social events, and cultural activities.

Friends With Benefits (FWB) is a prominent social DAO that combines social events, cultural programming, and governance. Members hold FWB tokens to participate in the community and its events.

Krause House is a social DAO with the ambitious goal of buying and operating a professional sports team. The DAO pools funds from members to pursue this goal, with governance over the acquisition and operation of the team.

BanklessDAO is a community focused on spreading awareness and adoption of decentralized finance. It produces content, educational materials, and community events, all governed by its token holders.

Grants DAOs

Grants DAOs fund projects and initiatives that align with their mission. They operate similarly to foundation grant programs but with decentralized governance over funding decisions.

Gitcoin Grants is a grants DAO that funds open-source software development. Community members vote on which projects to fund, and grants are distributed through a quadratic funding mechanism.

Aave Grants DAO funds development and adoption of the Aave protocol. Grants are awarded to developers building on Aave, with the community voting on grant decisions.

Ethereum Foundation doesn’t operate as a DAO, but many grant programs in the Ethereum ecosystem are structured as DAOs, with community oversight of funding decisions.

Collector DAOs

Collector DAOs pool resources to acquire valuable collectibles, typically NFTs or digital art. Members vote on which items to acquire, and the collection is held in the DAO’s treasury.

PleasrDAO is a prominent collector DAO that has acquired numerous high-value NFTs, including works by Beeple and other digital artists. The DAO also engages in creative projects around its collection.

Flamingo DAO focuses on acquiring and showcasing digital art, with members voting on which pieces to acquire. The collection is held in the DAO’s treasury and can be displayed in virtual galleries.

Service DAOs

Service DAOs provide services to other DAOs or organizations. They function like decentralized consulting firms, with members contributing their expertise to client projects.

RaidGuild provides technical services for DAOs, including development, security audits, and advisory services. Members contribute their skills to client projects and are compensated through the DAO.

LexDAO provides legal services to the blockchain ecosystem. Members include lawyers and legal professionals who advise on legal matters related to crypto and Web3.

MolochDAO is a grants DAO that funds Ethereum development, but it also provides services to other DAOs, including governance consulting and technical support.

7.1.4: Why DAOs Matter

Democratizing Governance

DAOs are fundamentally democratic. They give every member a voice in decision-making, proportional to their stake in the organization. This contrasts with traditional organizations where power is concentrated in a small group of leaders.

The democratic nature of DAOs ensures that decisions reflect the interests of the broader community rather than a small group of elites. This can lead to better decisions that benefit the organization as a whole.

Global Participation

DAOs enable global participation. Anyone with an internet connection can join a DAO, regardless of their location, background, or financial status. This opens up opportunities for people who have been excluded from traditional financial systems.

The permissionless nature of DAOs is particularly powerful for people in developing countries who may not have access to traditional financial services. DAOs enable them to participate in global economic activities.

Efficiency and Automation

DAOs reduce the friction of traditional organization. Smart contracts automate many processes that would otherwise require human intervention, such as collecting votes, distributing funds, and enforcing rules.

Automation reduces the administrative overhead of running an organization, allowing members to focus on mission-relevant activities rather than governance mechanics.

Alignment of Incentives

Resilience

DAOs are more resilient than traditional organizations. Because they are decentralized, they do not have single points of failure. A DAO cannot be shut down by targeting a single individual or location.

7.1.5: DAO Challenges

Governance Attacks

DAOs are vulnerable to various governance attacks. A malicious actor could acquire enough tokens to control the governance process, or a group of actors could collude to pass self-serving proposals.

The most common governance attack is a 51% attack, where an attacker acquires more than half of the voting power and can unilaterally pass any proposal. This is particularly dangerous when a DAO has a high token concentration.

Sybil attacks are another threat, where an attacker creates multiple identities to influence governance decisions. DAOs rely on token-based voting, which is more resistant to Sybil attacks than person-based voting, but token concentration can still lead to governance issues.

Voter Apathy

Voter apathy is a significant challenge for many DAOs. When only a small fraction of token holders participate in governance decisions, the DAO becomes less democratic and more susceptible to capture by active minorities.

Low voter participation also reduces the legitimacy of governance decisions. If only 10% of token holders voted on a proposal, the decision may not reflect the will of the broader community.

Token Concentration

Token concentration is a major issue for many DAOs. When a small number of token holders control a large portion of the voting power, the DAO becomes plutocratic rather than democratic.

Token concentration can lead to governance capture, where a few wealthy individuals or institutions control the DAO’s decisions. This undermines the democratic ideals of DAOs and can lead to decisions that benefit the few at the expense of the many.

Regulatory Uncertainty

The legal status of DAOs is uncertain in many jurisdictions. In some cases, DAOs may be considered general partnerships, creating unlimited liability for members. In other cases, DAOs may be unincorporated associations.

The regulatory uncertainty makes it difficult for DAOs to engage in certain activities. For example, some jurisdictions may prohibit DAOs from certain types of fundraising or business activities.

Aragon provides a comprehensive suite of DAO tools, including a governance framework, treasury management, and an app store. Aragon DAOs can be customized with various plugins and modules to meet specific needs.

DAOstack is a modular governance framework for DAOs. It provides building blocks for DAO creation, including voting mechanisms, proposal systems, and treasury management.

Treasury Management

Gnosis Safe is the most popular tool for managing DAO treasuries. It provides a multi-signature wallet that requires multiple approvals for transactions, adding security and preventing unilateral control of funds.

Gnosis Safe allows DAOs to hold diverse assets, including cryptocurrencies, NFTs, and other tokens. It also integrates with other DeFi tools, enabling DAOs to earn yield on idle treasury funds.

Parcel provides treasury management services specifically for DAOs, including payroll, expense management, and automated payments. It simplifies the process of managing DAO finances.

Communication and Coordination

Discord is the most popular communication platform for DAOs, providing voice and text channels for community interaction. Many DAOs use Discord for community discussion, proposal debate, and social events.
